It is up to you to hire whoever you please. Many small companies prefer not hiring people who have friends or family already working in the company.

I am looking for an answer. Is it legal in Canada to NOT hire someone because they may know another employee?

It depends upon the company laws. Further law doesn't interfere in company affairs like recruiting unless any sort of discrimination or abuses are found.
I know people have already answered, but just to confirm further, in Canada, the federal and provincial governments allow you to hire whom ever you want to. The only restrictions are within your company. Some companies do not hire family members and such. As long as your decision is not based on race, religion, etc., then you're in the clear.
